A composite distributor of roofing, siding and windows buys most of its products from one manufacturer. Under their supplier agreement, the distributor earns a rebate of 2% of purchases once annual purchases exceed $30 million and 3% on all purchases once they exceed $40 million. By September 30, the distributor's fiscal year end, it had purchased $36 million and expected to reach about $42 million by the program's calendar year end. The controller asked how much rebate to record and where, since the amount was large enough to change the gross margin by more than a point. A research question is only useful when it is narrow enough to have an answer and specific enough that the answer changes an entry. This paper shows the research that answered it.

Framing the Question

The distributor has already passed the $30 million threshold, so the 2% rebate on purchases to date, $720,000, is earned. Whether it will reach $40 million is a matter of estimate. Monthly purchases have averaged $3 million, and the distributor has open purchase orders for a large apartment project, so reaching $42 million by December appears probable. Management therefore estimates the full 3% rate on expected purchases and recognizes the rebate systematically, 3% of $36 million, or $1,080,000, reducing the cost of inventory purchased to date, with the portion related to products already sold reducing cost of goods sold.

An Alternative View

One could argue that the extra 1% should wait until the $40 million threshold is actually reached, since the rebate is legally owed only then. The alternative would understate this year's margin and overstate next year's. If purchases had been uncertain, for example because a major customer project might be canceled, the distributor would recognize only the 2% it had already earned.
